going from 7.8 to 8.5 is not going to make a whole heap of difference really , i would say there is something drastically wrong with it maybe running on 3 , timing or mixture way off or some big huge restriction .or there is something wrong with the dyno.*smiley*

the mixtures spot on the whole way through max advance is 28 deg but did notice earlyer that a no4 plug had cracked so will get one from bmw tomorow

Based on my recent trip to Zcars my cars losses 30bhp at 6k through transmission, with helical gears and drops. So 85bhp at the wheels is more like 115bhp at the flywheel.

In my experience of using several rolling roads, they all are calibrated differently. It's common to find 10-15% variance. So in fact you may have 130bhp or even more. I would aspect 120bhp with your setup. Standard MG turbo are 94bhp at 7psi.

Compression Ratio of 7.8-1 is a little low, but isn't a problem, where taking a few bhp at most.
